when I attempted to create a new item within the list, it was not placed within the folder in list.

Could you do me a favor?
I created a customized form within the list. However, when I attempted to create a new item, it was not placed within the folder, despite clicking on the folder before creating the item.
The new item was located in the below red circle.
This is a list, not a library.

Well the use of custom form on both list and library is different.
In a Document Library - you would store documents and custom form is used to edit metadata for the documents.
In a List - you would store structured data similar to an excel sheet or table. and the custom form is used for new entries (new item) or editing existing entries.
Based on my test, on document library, I was able to create new document in the folder that I was in and edit the metadata (using my custom form) screenshot below :
You can try it and see if this meets your expectation. If not, please share more details on your requirement on what exactly is your use case and what exactly you need to achieve, perhaps there might be some other better suited approach.

This is the default behavior. So, when you create a new item it does not automatically get placed inside the folder you were in. Instead, it will be created at the root level of the list. To place new item in a folder upon creation, you have to consider some other approach like workflow or Power Automate. - that’s triggered when an item is created and move the item to the desired folder.- happy2023Copper ContributorThank you foe your help.
