when I attempted to create a new item within the list, it was not placed within the folder in list.

Well the use of custom form on both list and library is different.
In a Document Library - you would store documents and custom form is used to edit metadata for the documents.
In a List - you would store structured data similar to an excel sheet or table. and the custom form is used for new entries (new item) or editing existing entries.
Based on my test, on document library, I was able to create new document in the folder that I was in and edit the metadata (using my custom form) screenshot below :
You can try it and see if this meets your expectation. If not, please share more details on your requirement on what exactly is your use case and what exactly you need to achieve, perhaps there might be some other better suited approach.
