One Drive 4 Business with Outlook 2013 in an Office 365 Hybrid with Exchange 2016.
I'm looking for some documentation and scenario where an on-prem user should be able to do the smart attahment using Outlook. I'd like to know the details also how does the SSO/ADFS works in the background for such scenario.

Hi Adnan,
My understanding is the user would authenticate with their Office Account separately from their mailbox account settings (See File > Office Account) and this would create the connection to your Office/OneDrive for Business Account. The details for the mailbox wouldn't matter. Office would authenticate with ADFS as it would whether the mailbox were on-premises or in Exchange Online as signing into Office is a separate authentication.
Does that make sense?

Yes that is my unbderstanding that as long as ADFS is in place it should work. So what you are saying ADFS architecture something I'd be looking at?

No I don't think you should be making your authentication decision based on this, there should be a completely different discussion around the whole O365 suite to decide whether you want to implement ADFS/Password Sync. Whichever identity model you choose this will work in the same way.
