Are you able to protect document in teams, so only specific users can read it and if you can set it up that can be read only document?

Documents in Teams use a SharePoint library. You would set the permissions in the SharePoint Library to restrict users. - You can find more here: https://techcommunity.microsoft.com/t5/Microsoft-Teams/Microsoft-Team-Permissions/td-p/32528

The general rule is that within the team all users have read/write acces to all documents! You have ability to change permission in the sharepoint library but I recommend either create another team or use a different library and tab that in the team

I’m in favour of preserving the Teams experience and not adding additional libraries with unique permissions. It just becomes hard to manage going forward

Use rights management - see https://www.petri.com/protecting-office-365-document-libraries-guest-users. This process is even easier now that Office 365 sensitivity labels support a direct link to rights management templates.
